Why Texas Is the Cleanest State in the Country for Cost Segregation on Rental Property

Texas rental property apartment building illustrates cost segregation opportunities for investors maximizing depreciation tax benefits.

If you are a real estate investor or a business owner in Texas, you should be aware that with a couple of strategic tax decisions, you could vastly improve the economics of your properties. Many property owners can get all caught up in the big-ticket items of a property; rental income, financing terms and the purchase price are all important, but being strategic with your tax accounting can net just as much benefit as a focus on any of those other areas.

The reason for this is that cost segregation and accelerated depreciation are particularly strong tax strategies in Texas. Let’s have a closer look at what those strategies are and why they are so useful in Texas.

What Exactly is Cost Segregation?

Almost all income-producing property, residential and commercial alike, is deemed to depreciate over time. By using a Texas cost segregation study, you can have specific components identified and qualified for much shorter depreciation times.

A study typically reclassifies 20% to 30% of depreciable basis, with 15% to 25% common on residential property and 20% to 35% on commercial. Five-year property covers removable finishes, carpeting, appliances and equipment; seven-year covers certain personal property by class life; and 15-year covers land improvements such as parking areas, sidewalks, landscaping and irrigation, site lighting and fencing. Structural components — foundations, framing, load-bearing walls and roofs — remain on the long schedule.

Why Is This Strategy Better in Texas?

This strategy works anywhere in the United States, because it turns on federal rules. What makes Texas different is what does not happen afterwards. Texas has no individual state income tax, so there is no state-level add-back, no separate Texas depreciation schedule, and no annual federal-to-state basis reconciliation. The full federal deduction flows through, and the documentation burden is federal only.

It is worth being precise about the claim. Texas does not generate higher deductions than other states — it is simply a much cleaner and more easily understood environment in which to run the strategy.

Texas Franchise Tax

Texas does levy a franchise tax, but it does not behave like an income tax. It is calculated on revenue less a deduction — a margin basis rather than net income — so depreciation does not drive it in the way it would drive a state income tax liability. Many real estate entities fall below the no-tax-due revenue threshold entirely. Where the tax does apply, Texas ties to the Internal Revenue Code as it stood on 1 January 2007, well before the current bonus depreciation rules existed.

Bonus Depreciation Can Come Into Play As Well

The One Big Beautiful Bill Act, P.L. 119-21, made 100% bonus depreciation permanent for qualifying property acquired and placed in service on or after 20 January 2025, reversing the phase-down that had been stepping the rate down through 80%, 60%, 40%, 20% and finally 0%. Combined with a cost segregation study, this means the components a study reclassifies into shorter recovery periods can be deducted in full in year one.

Timing, and What Happens at Sale

Because the benefit is one of timing, the reckoning for real estate investors comes at sale. The 5- and 7-year personal property a study reclassifies is Section 1245 property, recaptured at ordinary income rates up to 37%. The 15-year land improvements and the building itself are Section 1250 property, where depreciation claimed in excess of straight-line is ordinary income, and the straight-line portion becomes unrecaptured Section 1250 gain, capped at 25%. Recapture can be deferred through a Section 1031 exchange. This is why hold period matters: a study generally makes sense on a three-to-five-year minimum hold, and is most compelling at five years or longer.

Consider an industrial facility acquired in Texas in 2021 for $14,000,000, with land valued at $2,800,000, which underwent a full engineering-based cost segregation study. The result was an estimated $1,422,866 in first-year tax savings and an 88:1 payback ratio.

Accelerated Deductions Against Other Income

One caveat is essential. Accelerated deductions are not automatically usable against other income. Under IRC Section 469, losses from rental activity are generally passive, meaning they suspend and carry forward against future passive income, or release on disposition, rather than offsetting wages or business income in the year they arise. Two exceptions apply.

Real Estate Professional status under Section 469(c)(7) requires more than 750 hours annually in real property trades or businesses, more than half of total working time, and material participation. Separately, the short-term rental exception under Reg. 1.469-1T(e)(3)(ii)(A) applies where average guest stay is seven days or less, and the owner materially participates. Investors who assume a study will offset unrelated income should confirm which route, if either, applies to them.

The Importance of Form 3115

A study does not have to be commissioned in the year of purchase. If a property was placed in service in a prior year and no study was performed, a look-back study remains available. Form 3115 is used to change the accounting method, allowing the missed depreciation to be claimed as a Section 481(a) adjustment in the current year — without the need to amend prior returns. This is a specialist filing and should be handled by a qualified professional.

As a note, this is general information, and readers should consult a qualified tax professional for their specific needs.
